Funny story, but DnD doesn’t work like that. The NPC clearly assumed the wizard was offering to create a sword, and genie rules don’t apply here.

Living things can't survive in there though. A dragon is considered living.

True, but if it can escape, then keeping it there isn't possible. It could force it's way out. Also, a fish would have really low hp and begin losing them immediately as it can't breathe. The guy I spoke with suggested turning it into a bug or small animal and teleporting it either into lava or 200 feet in the air A small animal would make more sense as a bug may be able to fly

All good points... Perhaps a fish, then plane shift it to the plane of fire/water (depends upon the type of dragon).
