Never used this paper, but perhaps it doesn't show ferrous material?
It's possible that what's in people's arms isn't a magnet per se, but rather some type of ferrous material that aligns itself to magnetic fields. Would this show up with magnetic viewing paper?

You are correct. The paper will not detect metal nearby. For this experiment to be successful your arm would need to be injected with a magnet , and is not what observers are even claiming in the first place.
